SEC NEWS DIGEST Issue 2006-148 August 2, 2006 COMMISSION ANNOUNCEMENTS SEC MOVES FORWARD ON STUDY TO COMPARE ROLES OF INVESTMENT ADVISERS, BROKER-DEALERS Will Ask Investors' Views on Their Financial Service Providers On August 1, the Commission issued a request for contract proposals to conduct the first stage of a major study comparing how the different regulatory systems that apply to broker-dealers and investment advisers affect investors. "Our goal is to improve investor protection by updating our regulation to deal with the realities of today's marketplace," Chairman Christopher Cox said. "We will develop the best available information, from inside and outside of the Commission, to inform this important process. Unbiased, high-quality research provided through the contract envisioned in our request for proposals will help us to do so. We welcome bids from all firms and individuals capable of meeting that demanding standard of excellence." The study was first suggested in connection with a rule that the Commission adopted in April 2005. Broker-dealers are regulated under the Securities and Exchange Act of 1934. Investment advisers are regulated under the Investment Advisers Act of 1940. The 2005 rule allowed broker-dealers to offer fee-based brokerage accounts without being required to comply with the Advisers Act. The rule was the subject of a large number of comments. Many of the concerns that commenters raised in the rulemaking, however, went well beyond the circumstances covered by the rule; the investment professional study will help the Commission determine whether the concerns are justified and, if so, decide how best to respond. The document released on August 1, a "Request for Proposal," follows a "Request for Information" that the Commission issued in June. The RFI solicited comments on a draft RFP and sought indications of interest. Today's RFP seeks a contractor that has a proven track record of producing high-quality, unbiased, qualitative and quantitative research and that is knowledgeable about the subject matter of the study. Consulting with the Commission's professional staff, the contractor would collect, categorize, and analyze empirical data from a wide variety of sources. The information studied would include marketing, sales, and delivery data about financial products, accounts, programs and services offered by broker-dealers and investment advisers to individual investors. Under the RFP, the contractor would summarize and evaluate the data for the Commission's use in assessing the current legal and regulatory environment. In response to comments received on the RFI, the Commission made some changes to the draft request. In general, those changes expand the scope of information the contractor will review and the research it will conduct and seek to encourage responses from the broadest range of objective, highly qualified offerors. (Press Rel. 2006-129) SEC AND CESR LAUNCH WORK PLAN FOCUSED ON FINANCIAL REPORTING Developing Cross Atlantic Financial Markets The SEC and the Committee of European Securities Regulators (CESR) published today a joint work plan that will be implemented immediately. The work plan is a direct output from the December 2005 meeting between SEC Chairman Christopher Cox and CESR Chairman Arthur Docters van Leeuwen, at which they emphasized their desire to build on the dialogue between the SEC and CESR in a concrete and practical manner. The work plan will serve to guide the SEC-CESR Dialogue in the immediate future. (See previous announcement relating to the SEC-CESR Dialogue at http://www.sec.gov/news/press/2004-75.htm.) The main focus of the work plan is the application by internationally active companies of International Financial Reporting Standards (IFRS) and US Generally Accepted Accounting Principles (GAAP) in the United States and the European Union, respectively. In addition, the staff of the SEC and CESR will forge a closer dialogue on the modernization of financial reporting and disclosure information technology, and regulatory platforms for risk management. The close co-operation between the staff of the SEC and CESR on the application of IFRS and US GAAP in the United States and the European Union will promote: the development of high quality accounting standards; the high quality and consistent application of IFRS around the world; full consideration of international counterparts' positions regarding application and enforcement; and the avoidance of conflicting regulatory decisions on the application of IFRS and US GAAP. In practical terms, as part of its regular review of corporate filings, the staff of the SEC will review issuers' implementation of IFRS in the United States. Staff of CESR Members also will continue to review US GAAP implementation by US issuers in the European Union. Under the work plan, the output of these reviews will be used in the following ways: The staff of the SEC and CESR-Fin, the expert group within CESR focused on financial reporting, will share information about areas of IFRS and US GAAP that raise questions in terms of high-quality and consistent application. Where appropriate, the staff of the SEC and the staff of CESR Members will consult on issuer-specific matters regarding the application of US GAAP and IFRS in order to facilitate a solution that contributes to the consistent application of US GAAP or IFRS by companies that are both listed in the EU and registered with the SEC. Protocols for the sharing of this confidential information between the staff of CESR members and the staff of the SEC will be established. These two levels of discussion will help ensure that high standards are maintained and consistent financial reporting is achieved. Chairman Cox said, "As our markets grow more sophisticated, so must the relationships among regulators. The work plan demonstrates the intention of the SEC and CESR to have a forward-looking dialogue on key emerging issues, as well as take practical steps to encourage high-quality and consistent application of IFRS. The result will be greater protection and better disclosure for investors, particularly as they seek investment opportunities across the Atlantic." Arthur Docters van Leeuwen, CESR's Chairman, noted, "This work plan takes forward the relationship that the SEC and CESR have developed in a proactive and transparent manner. The introduction of IFRS in Europe provides a dynamic opportunity for convergence in the EU and a benefit to global financial markets. Through CESR, the SEC can now undertake a co-ordinated discussion with Europe's securities supervisors, and this dialogue should strengthen the application of financial reporting standards to the benefit of both investors and market participants both in the EU and across the Atlantic." (Press Rel. 2006-130) ZOE-VONNA PALMROSE NAMED SEC DEPUTY CHIEF ACCOUNTANT FOR PROFESSIONAL PRACTICE Dr. Zoe-Vonna Palmrose, the PricewaterhouseCoopers Professor of Auditing at the University of Southern California's Leventhal School of Accounting and Marshall School of Business, will join the Securities and Exchange Commission as its Deputy Chief Accountant for Professional Practice, the agency announced today. "Dr. Palmrose has dedicated her entire career to the service of investors and to the quality of the financial information on which they rely," said Chairman Christopher Cox. "Her path breaking work on the deterrence of accounting fraud and the determinants of restatements, including internal controls, and her extensive knowledge of auditing, will be an enormous benefit to the SEC and the investors we serve." "Investors are fortunate for Dr. Palmrose's expertise and her commitment to public service," incoming Chief Accountant Conrad Hewitt said. "Accountants are fortunate for her enthusiastic and long standing support for the highest standards in the profession. Dr. Palmrose will be in Washington, D.C., on Aug. 8, 2006, when she will receive the prestigious Wildman Medal Award from the American Accounting Association, becoming one of only three academics ever honored twice with the award. She has also twice been named one of Business Finance Magazine's most influential persons. Her extensive research and leadership on the subject of preventing and detecting accounting fraud includes service on the American Institute of Certified Public Accountants' Auditing Standards Board Fraud Task Force; the AICPA Antifraud Program and Controls Task Force; and the Education in Fraud and Forensic Accounting Program sponsored by the U.S. Department of Justice. In addition to her work on the prevention of accounting fraud, Dr. Palmrose served as a member of the Public Oversight Board's Panel on Audit Effectiveness, established in response to an SEC call for a blue ribbon panel to examine the audit process to protect investors. In that capacity, she studied and reported on the conduct of audits of public companies with the goal of achieving more effective audits to improve financial statement reliability. Dr. Palmrose also served as a consultant to the landmark National Commission on Fraudulent Financial Reporting, popularly known as the Treadway Commission. Dr. Palmrose is also a recognized expert in translating the complexities and jargon of accounting into plain English for general audiences. In 2005, together with co-author Mike Brown, a former NASDAQ Chairman and Microsoft CFO, she wrote the decidedly lighthearted "Thog's Guide to Quantum Economics: 50,000 Years of Accounting Basics for the Future." This irreverent, plain-English reconciliation of ancient accounting principles and modern science was illustrated by world-famous ski film producer Warren Miller. As Deputy Chief Accountant for Professional Practice, Dr. Palmrose will oversee the Commission's work with respect to audit standards, PCAOB liaison, and independence. ENFORCEMENT PROCEEDINGS THE COMMISSION SETTLES ADMINISTRATIVE PROCEEDINGS AGAINST REGISTERED REPRESENTATIVE WHO PLED GUILTY TO CRIMINAL SECURITIES FRAUD On August 2, the Commission settled administrative proceedings against John Flanagan based on his criminal conviction for securities fraud. The Commission's Order Making Findings and Imposing Remedial Sanctions Pursuant to Section 15(b) of the Securities Exchange Act of 1934 (Order) finds that on Sept. 1, 2005, Flanagan pled guilty to charges of, among other things, conspiracy to commit securities fraud in violation of Title 18 United States Code, Section 371, and securities fraud in violation of Title 15 United States Code, Section 78j(b) in United States v. John Flanagan, et al., 04-CR-00455 (EDNY). The counts of the criminal indictment to which Flanagan pled guilty alleged, among other things, that while at Donald & Co. Securities, Inc., a now defunct brokerage firm, Flanagan willfully and knowingly defrauded investors by means of materially false and misleading statements and omissions. In accordance with his settlement offer, the Commission ordered that Flanagan be permanently barred from associating with any broker or dealer. Flanagan consented to the issuance of the Order without admitting or denying the Commission's findings. For additional information see Administrative Proceeding Release No.53887 (May 30, 2006). (Rel. 34-54263; File No. 3-12309) SEC CHARGES OPERATOR OF STOCK PICKING WEBSITE WITH SECRETLY PROFITING IN INVESTMENT SCAM On August 1, the Commission announced the filing of civil securities fraud charges against the operator of an Internet website who made more than $2.7 million in profits by secretly selling the stocks he recommended as "mega bonus buys" on his site, www.thestockster.com (the Stockster website). The Commission's complaint alleges that Nicholas A. Czuczko, age 34, of Beverly Hills, Calif., routinely recommended thinly-traded penny stocks on his website while he personally planned to sell the stock into the rising price spurred by the recommendation. Czuczko's practice was to buy shares of the recommended stocks shortly before posting the selection on the Stockster website. When unsuspecting Internet visitors bought the recommended stocks and drove up the price of the shares, Czuczko sold or "scalped" his holdings for substantial profits without disclosing his own sales on the Stockster site. According to the Commission's complaint, Czuczko funded an extensive Internet advertising campaign to drive traffic to the Stockster website. Between mid-December 2005 and the end of March 2006, the Commission alleges, Czuczko paid approximately $1.15 million to Internet search companies and other web advertisers. Ads for the Stockster site appeared on Google and Yahoo! in response to Internet searches for terms like "stocks" and "investment advice," and on popular financial websites like Marketwatch.com, TheStreet.com, and The Wall Street Journal Online. Czuczko's advertising campaign proved successful, and his stock picks reliably fueled trading and price increases in the recommended stocks. The Commission's complaint, filed in federal district court in Los Angeles, seeks to enjoin Czuczko from future violations of the antifraud provisions of the federal securities laws. The complaint also alleges that Czuczko failed to comply with the ownership disclosure provisions of the federal securities laws in a related scheme and seeks an injunction against future violations. The Commission requests that the court order Czuczko to disgorge his ill- gotten gains plus prejudgment interest, impose a civil monetary penalty, and bar him from participating in penny stock offerings and from serving as an officer or director of a publicly traded company. [SEC v. Nicholas A. Czuczko, Case No. CV 06-4792 GAF, C.D. Cal.] (LR- 19787; Press Rel. 2006-128) SEC v. ETS PAYPHONES, INC., AND CHARLES EDWARDS On July 6, 2006, the Honorable Jack T. Camp, U. S. District Judge for the Northern District of Georgia, entered a final judgment of permanent injunction as to defendant Charles E. Edwards (Edwards), founder of ETS Payphones, Inc. (ETS). The final judgment enjoined Edwards from future violations of Sections 5(a), 5(c) and 17(a) of the Securities Act of 1933 and Section 10(b) of the Securities Exchange Act of 1934 and Rule 10b-5 thereunder. Edwards consented to the entry of the final judgment without admitting or denying any of the allegations of the Commission's Complaint. The complaint, filed on Sept. 30, 2000, alleged that Edwards and ETS engaged in fraud in the offer and sale of unregistered securities in the form of investment contracts, and alleged that the defendants promoted a massive fraudulent scheme through the use of insurance agents and over the internet, in which ETS raised more than $300 million from more than 10,000 investors. The investments involved the sale of payphones, which were leased back from the investors in exchange for a fixed rate of return. In fact, the investment program was a Ponzi scheme. On Feb. 23, 2006, Edwards was sentenced to 13 years incarceration and restitution of $320,397,837 based on his earlier conviction on 83 counts of wire fraud, money laundering and conspiracy to commit money laundering. Ga.)] (LR-19788) COURT ENTERS FINAL JUDGMENT BY CONSENT AGAINST DEFENDANT FAROUK KHAN The Commission announced that on July 28 a Rhode Island federal court entered a final judgment by consent against Farouk A. Khan, a defendant in a fraud action filed by the Commission in April 2002. The Commission alleged in its complaint that Khan and others participated in a fraudulent offering scheme that raised at least $52 million from investors. The Commission filed its action against Khan and eight other defendants and a relief defendant on April 1, 2002, alleging that Khan and others participated in a scheme that made fraudulent representations to investors about a purported high yield trading program operated through entities formerly known as Brite Business Corporation and Seaview Development & Holdings Ltd. Among other things, the Commission alleged in its complaint that in an attempt to convince an investor to invest additional funds, Khan made fraudulent misrepresentations to the investor by promising him a 107% annual return on investment. Without admitting or denying the allegations in the Commission's complaint, Khan consented to a final judgment entered by the Court. The final judgment ordered that Khan be liable for disgorgement in the amount of $225,000 (representing profits gained as a result of conduct alleged in the complaint), plus prejudgment interest in the amount of $59,385.82, for a total amount of $284,385.82. Based on Khan's sworn representations and other documents and information submitted to the Commission, however, the Court did not order Khan to pay a civil monetary penalty and waived payment of the disgorgement and prejudgment interest. According to the final judgment, the Court's determination not to impose a civil penalty and to waive payment of the disgorgement and prejudgment interest is contingent upon the accuracy and completeness of Khan's financial statements.
